Entrepreneurs in digital markets often introduce free versions of their paid products to boost their visibility. This freemium strategy involves a trade-off between discovery and cannibalization. We study how feature-based differentiation between the paid product and its free version shapes this trade-off and its consequences for paid product sales. We theorize that the relationship between paid-free differentiation and paid product sales is inverted U-shaped, because moderate levels of paid-differentiation significantly reduce cannibalization costs while discovery benefits remain largely intact. We further argue that paid-free differentiation is more salient when the value of the free version is enhanced through network effects, but less so if the free version contains value-eroding, third-party advertising. We analyze paid apps from the iOS App Store utilizing the freemium strategy.
